Is it possible to downgrade a castle to a city?

No you can't.

We believe the correct terms are:

Village => Town => City (Metropolis)
Village is a Settlement.
Castle is both a Town and a City.

No. If you feel you've made a bad choice with the place, and there aren't many buildings/levels, you can ask someone to attack your castle until it's demolished.
